I'm wondering: does Radar Contact actually control the FS AI, or does it simply play wav files with imaginary interactions between ATC and other aircraft?

RC4 does control AI in the air if you select it for collision avoidance. If you are on short final it can usually provide AI runway incursions and will also provide seperation of AI preceeding and following on the final flight path.The audio you hear reflects this control.
