I just tried this with the latest GNS 530 version of the C414 (ver 3.4.0) and it worked as expected.  When climbing with the AP on and the altitude alerter armed, the ALT ALERT light turned on when within 1000ft of the target altitude, and turned off when within 300ft of the target altitude.

I don't think that light works with the GTN750 versions of the C414 since it is part of the original (mechanical) altitude alerter's light system, but would have to check on that with FSW.

The Alt Alert light will be operational in all versions of the C414 in the next update. The fact is the ALT ALERT light is really part of the "old style" altitude alerter that is in the GNS 530 ver of the plane. But since the ALT ALERT light is on the panel for all versions of the plane, the decision was made to have it active, rather than INOP,  even with the Garmin AP/GTN750 C414 versions.
